Both Windows XP and Windows 98 will work. XP can work even for Pentium II machines but considerably slower, depending of processor frequency and available RAM. With a little upgrade of RAM (another 128 MB) any of it will work OK. Now, choice depends of your needs. XP supports NTFS, while 98 only FAT file system. This can be very important if security of stored data on your disk is an issue. I think games and applications work better on XP since it has improved graphics. Windows 98 might be a little easier to use and learn if you are beginner, but XP offers a lot more functionality. It is better for internet use and is fully plug and play capable, meaning that you can add peace of hardware and it will work, without need for intervention. Network support is much better in XP. Anyway XP is advanced in many ways over Windows 98.
